Abstract:
This chapter explores issues relating to the board of directors. Focusing on the formal model of corporate governance, it considers why corporate decisions are made through the exercise of hierarchical corporate authority instead of consensus. Specifically, it examines the survival advantage that a bureaucratic hierarchy confers on a large corporation and which of its constituencies should elect the board. It first outlines the key functions of the board of directors drawing on the unitary and dual board models. It then asks why corporations are run by boards of directors rather than by shareholders or the chief executive officer. It discusses why ownership and control are separated in the corporate form, with special emphasis on the US experience, along with the economic rationale for vesting control in a group rather than in an individual. Finally, it analyses how boards fail and looks at the reforms that have been implemented to improve their performance.

Abstract:
This book investigates the conflict between the managers and shareholders of large corporations. Shareholders want managers to act in ways that make their shares as valuable as possible, but managers ultimately want to maximize their own wellbeing. The outcome of manager-shareholder conflict is largely determined by a firm’s board of directors, which engages in a sequence of bargaining games with the firm’s managers. The book presents a conceptual framework for understanding board-manager interactions that is underpinned by decades of academic research into corporate governance. It shows how boards monitor managers, and the problems they face when doing so. It shows how boards provide incentives for managers to work in shareholders’ best interests, using a combination of ownership stakes and performance-based pay. And it also shows how boards delegate monitoring to outside parties, including by determining the effectiveness of the market for corporate control. In every case, tools that can benefit shareholders when used by strong boards can actually harm shareholders when used by weak boards. The book shows all of this by blending the stories of particular firms and individuals with the insights of academic research, helping the non-specialist reader understand how the seemingly disparate events it describes can be understood through the lens of manager-shareholder conflict.

The legal requirements for AIIB’s actual establishment are summarized and the development of basic documents and policies is noted. Particular attention is given to the transitional arrangements for AIIB’s governing bodies (President-designate and the Boards), and the Inaugural Meetings of the Board of Governors and Board of Directors. Innovative options were developed for leadership selection, inaugural Board of Directors and prospective member representation. Tables show attendance at meetings of the Board of Governors, and how the make-up of the Board of Directors has changed.

Chapter 7, Governance, provides an in-depth look at AIIB’s three levels of governance: the Board of Governors, the Board of Directors and the President. The Chapter describes the organization, composition and powers for each level. There is a detailed explanation of the differences and similarities in comparison with the arrangements at other multilateral development banks, and a discussion of how AIIB’s arrangements related to ongoing reforms elsewhere, including the non-resident Board of Directors. Other governance-related functions that form part of AIIB’s governance framework are summarized: Compliance, Effectiveness and Integrity Unit (CEIU), Audit, Ethics, staff dispute resolution, International Advisory Panel, and transparency. The rules for AIIB’s voting power are explained, as are the rules for decision-making (including qualified majorities at the Boards). Tables list these rules and also compare AIIB’s majority decisions with similar decisions at other multilateral development banks. A table shows AIIB capital and voting power at December 2017.

The board of directors has a fiduciary duty to the shareholders who elect its members to monitor, advise, and if necessary replace the CEO and other senior executives. One way to analyze the interactions between boards and executives is as an ongoing series of bargaining games. Strong ties can develop between directors and executives, which affect the bargaining power of the various participants. Short-term changes in bargaining power can lead to negotiated changes in board composition that lock in the altered bargaining power for the long term. This chapter uses Ray Irani’s tenure as CEO of Occidental Petroleum to describe the bargaining game interpretation of board-CEO interactions and to demonstrate how this framework can explain many observed corporate governance practices.

Manager-shareholder conflict arises due to low levels of managerial ownership and the resulting wide separation of ownership and control. However, strong boards of directors can make even small ownership stakes more effective at motivating executives to work in shareholders’ best interests by granting stock options, repurchasing shares, and issuing debt. Ultimately they can approve a leveraged buyout, although a strong board is needed to overcome the conflicts of interest involved in management-led buyouts. This chapter uses events at HCA, the for-profit hospital chain that undertook the world’s largest leveraged buyout followed a few years later by the largest private equity IPO, to explain how boards can narrow the gap between ownership and control. It uses a novel representation of a firm’s capital structure to analyze the techniques for boosting ownership-generated incentives at relatively low cost to shareholders.

This chapter assesses the behavior of corporate managers and boards of directors within the framework of agency theory, stewardship theory, and psychological biases. In agency theory, a chief executive officer (CEO) is motivated to act in his or her own best interests rather than those of shareholders. Stewardship theory posits that a CEO is a self-actualizing individual seeking to grow and reach a higher level of achievement through leading an organization. A CEO exhibits self-interested behavior in managing the firm. The CEO also exhibits optimism, overconfidence, and risk-aversion behaviors that are not optimal for the company. In the context of agency theory, the board of directors should enact incentive structures and monitoring to control these behaviors. However, directors also suffer from self-interests and cognitive biases. Specifically, boards may suffer from group-dynamic problems such as social loafing, poor information sharing, and groupthink.
